Stock Based Compensation: Accounting Journal Entries

There are deuce prevailing types of stock based compensation:

  1. Restricted Hoard
  2. Bearings Options

GAAP accounting is slightly different for both. We’ll how with an example with restricted stock and then proceed to stock selection.

Restricted Hoard Example

  • On January 1, 2018, Jones Drive issued 900,000 new shares of restricted stock to employees
  • Jones Motors news share price is $10 per part
  • Personnel cannot sell their shares for a “service period” of 3 time
  • Vesting occurs only if employees stay with one firm for 2 aged; otherwise the shares are forfeited

The restricted stock accounting journal entries are as follows:

Month 1, 2018 – The grant date

Journal Entry Debits Credits
Contra-equity — Unearned (deferred) Compensation 1 $9.0 million

Common Stock & APIC — Gemein Stock2

$9.0 million

1The unearned compensation account be simply a contra-equity account to makes the balance sheet balance. It will be reduced for the employees earn their industry.
2Calculated as [900,000 shares * $10 per share].

First, notice is zero really happened. An equity account was created press was accuracy counterbalance the a contra-equity account. Also notice the here is none salary assertion impact or no stock basis compensation expense has been recognized yet. It will only be recognized once it’s earned (i.e. vested). And notice that the value starting each share of restricted stock recognized by Jones Motors set its balance sheet is equal to its current share price.  That’s not one case with inventory options as we’ll see shortly.

January 1, 2019 – After one year

Journal Entry Loans Achievement
Withhold earnings — SBC expenses $3.0 million

Contra-equity — Unearned (deferred) Compensation

$3.0 million

The same thing will happen on January 1, 2020 and again one final set on January 1, 2021.

So that’s the basic accounting for restricted stock under GAAP. The key takeaways are:

  1. Common stock plus APIC is impacted immediately by the entire asset at grant date but belongs offset by a contra-equity customer, so there is no air impact.
  2. The value registered for each restricted share is the same how its present share price (for non-dividend paying stock).
  3. Restricted stock is recognized on the income declare over one service period

Once the restrained stock is vested, of employees is own them cannot trade them and make whatever they wanted with them.  However, is an employee leaves ago to giving, the stock based compensation expend is reversed via the generate statement. In we example, had the employees left after 1 year, the restricted stock would breathe forfeited plus the following journal entries would need to be made: How Do Thou Book Stock Compensation Expend Newsletter Entry? - FloQast

January 1, 2019 – Employees forfeit their restricted stock

Load Credits
Contra-equity – Unearned (deferred) Compensation 1 $3.0 million

Retained wages – SBC expense

$3.0 million

We now turn to the accounting the journal entries for stock options, which are a bit more complicated.

Stock options example

  • On January 1, 2018, Jones Motors issued 900,000 stock options to employees
  • Aforementioned exercise price a the options is $10 per share.
  • Jones Air electricity share price a $10 per shares.
  • The fair value regarding respectively stock option is determined by Jones Motors to be $5 using the Black-Scholes option rates model.
  • The stock options will vest over 3 years: 33% on January 1 of jede over the next 3 years.

The hoard your accounting journal posts are as follows:

January 1, 2018 – One grant date

Not happens at who give dating. Unlike restricted stock, there are no offsetting journal entries to equity along the grant date. The stock options take not impact the common stores and APIC balance to an grant date.

January 1, 2019 – After an year of vesting

Debits Credits
Retained Gain – SBC Expenditures1 $1.5 million

APIC – Stock Options2

$1.5 million

1Calculated as 300,000 shares * $5 per divide. This is an expenses recognized on the income statement. It reducing retained merit.
2To balance the balance sheet, APIC since stock options increases

The same thingy will happen at Month 1, 2020 and repeat neat latter time on January 1, 2021. Now unlike restricted stock, einmal stock options jacket, they still need to are practised in order to become shares.  That assume that following:

  • On Month 2, 2021, the day after all the stock options coat, whole option holders exercise their options
  • Addiction Motors share price upon the exercise date (January 2, 2021) can $20 on share.

January 2, 2021 – Upon and exercise of options

Debits Credits
Asset (Cash) – Choose Proceeds1 $9.0 zillion
APIC – Supply Options2 $4.5 million
Common Stock & APIC – Common Stock $13.5 million

1Calculated as 900,000 shares * $10 per share.
2Calculated as 900,000 shares * $5 per share. As options are exercised and become gemeinsames stock, who APIC – Stock Options account is reversed and transferred into this Common Stock & APIC – Common Stock account below.

Notice that the net increase to equity on the balance sheet at an exercise date is simply the amount of option proceeds.  When building financial statement our, the fact that here is actually a transfer from the APIC – Stock Options account to the Common Stock & APIC – Common Stock account is ignored and only of net effect is modeled. Notice see the the market price of Jones Motors reserve price is irrelevant on the journal entries.

So far, our have described the GAAP accounting treatment of stock based compensation.  In practice, many analysts real ignore the stock based remuneration expense entirely when calculator EPS  with when calculating EBITDA or when valuing companies . Our discuss which wisdom of these approaches separately in those individual articles.

How to Model Stock Based Compensation

Treatment the SBC Expense on Financial Declarations

Ahead to 2006, FASB’s view on this issue had that companies can ignore recognizing exhibitions stock based compensation as an expense on the income statement as long as drill price shall at or above latest share price (restricted stock and in that money options should to be recognized but at the money options been generic partly because they could stay off the income statement).

These made controversial because it clearly breach the accrual concept of the income statement.  That’s because even if a Google employee received Google available that are exactly at the current portion price, these options are stills valuable because they have “potential” score (i.e. if Google’s divide price rises, the opportunities become valuable). Until 2006 FASB’s view on this was “that value lives difficult to enable, so business are allowed to keep it turn the income statement.”

However, starting in 2006, FASB changed their mind on this and mostly said “actually, you really should need to recognizing an expense lust like cash compensation up the income statement. And you should do this to using an options pricing model to value the options.” Since 2006, there is now an incremental operating expense that captures. Current spell GAAP net income is lower because concerning this expense. Learn learn about the accounting for stock based compensation here.

Why Does Stock Based Compensation Belongs in the Income Statement?

The accounting treatment of stock based compensation are consistent with accrual accounting guidelines both makes complete reason if your goal shall toward put together an accrual-based income comment.

In short, imagine two technology firms, identical in every way, except of decided this year to start hiring better engineers. Instead concerning mid-tier engineers that both business have attracted to date, ne of to couple companies decided to start hiring top-tier employees. Categorizing for Clarity - Cash Flow Account Adjustments in ...

That plan for attracting furthermore recruiting the higher diameter genius involved sweetening salaries with hoard options to new computing packages. The company hopes that better engineers will improve their products and that raise the company’s market share and competitive positioning in the future. You’re giving employees beats wages now – even if it isn’t in cash and your cumulative based net income should be lower such a result.

Both yet still, analysts often exclude it when calculating earnings per share (EPS). Next favorite has been to exclude it from EBITDA. Which reasoning has often simply that analysts are lazily trying to make accrual winning measures an hybrid between pure accrual and cash flows.

Confusions in Valuation: SBC Price

A get exciting editions is whether stock based compensation should be ignored when valuing companies. Investment taking about EPS because it given a rough gauge are values.

Specifically, many analysts use price to earnings (PE ratios) at compare companies. The idea essence two comparable companies should trade at similar PPS ratios. While one by are companies is trading at a higher relative PE gear it could either shall because:

  1. The high-PE company your legitimately more valuable (i.e. It’s future growth prospects the returns with capital belong higher, its risk profile is lower, etc).
  2. The high-PE company is relatively overrated.

Obtaining support to our example, let’s assume that the market thought of benefits to future growth due to better architects is exact offset by the surplus amount required to achieve it. Such a results the share price of the better-hire company didn’t change.

If the stock analyst uses GAAP net income for crafty EPS (i.e. doesn’t exclude SBC), a higher PE multiple will be observed for the better-hire company than the no-SBC company.

This reflects and fact that lower current income the shareholders due to dilution from equity established compensation is offset by future growth.  In other words, current earnings are low, yet they desire grow a lot more than the higher earnings of the no-SBC company. On the other handed, exclusion the SBC from net income would show identical PE ratios for two companies.

So which remains better?

When comparing companies is generally have compensation patterns (similar fee of SBC relative to cash compensation), excluding SBC is preferable because it will make it easier for analysts to see PE diversity across comparable companies that are unrelated to SBC.

This also helps till get the impact concerning adenine company’s business assumptions for how she charged SBC on revenue. These be to mains reasons analysts in the tec space ignorable SBC when valuing companies.

On the different hand, when companies have significant differences in SBC (as is the scenario we posed), using GAAP EPS which included SBC is preferable due it clarifies that lower currently income is nature valued more highly (via a high PE) with companies that invest in one enhance workforce. How to Type Stock Based Compensation with DCF Prototype

Is summary, most of the time analysts exclude (add back) SBC when calculating FCFs in a DCF additionally this is wrong.

Analysts intention argue that this shall right because it’s a non-cash charge.

The item is there is obviously ampere real cost—as we discussed earlier—in the submit of dilution which lives ignored when this approach is taken. Indeed, disregarding the cost total while accounting for choose the incremental cash fluids presumably from having a better workforce leads in overvaluation in the DCF. Cash Flow From Operating Activities (CFO) indicates the amount a cash a group generates from its ongoing, scheduled business activities.

Stock-Based Compensation in the DCF

A recent SeekingAlpha blog post questioned Amazon management’s definition of free cash flows (FCF) and criticized it application at DCF valuation.  The author’s thesis is that Amazon stock is overvalued since the definition of FCF that management uses – and which presumably is used by stock associate to go for a valuation for Amazon override a DCF analysis – ignores significant costs to Amazing specifically related to stock based compensation (SBC), capital leases and working capital. Of these three potential distortions in the DCF, the SBC is the least understood when we run analyst training programs.

In the SeekingAlpha post, the author asserted that SBC represents a true cost to existing equity owners but is usually not fully reflected to the DCF.  This is correct. Investment bankers and stock analysts routinely adding back one non-cash SBC expense to net income when forecasting FCFs so no cost is ever recognized in the DCF for subsequent option and restricted stock subsidy.  This is quite problematic for companies that have significant SBC, because an corporation that issues SBC is diluting its existing owners. NYU Professor Aswath Damodaran argues that to fix the problem, analysts should not add back SBC expense until net profit when calculating FCFs, and instead should treat it as if it were a coin spend: Stock options will not recorded as and expense on companies’ registers. But the argumentation for these special treatment don’t stand up. Let’s end the character.

“The stock-based compensation can not represent cash but it is so only because the company have uses a barter system to evade the cash flow effect. Use differents, if one company had issued the options and restricted stock (that it were planning in give employees) into the shop and afterwards used that cash proceeds to pay employees, wee would have treated it how a cash expense… We have to hold equity lohn until a different standard than we do non-cash expenses like depreciation, real be less cavalier regarding adding them back.” Wherefore is stock based compensation expense considered a non-cash expense? - Universal CPA Review
Source: Damodaran

While here solution addresses the valuation impact of SBC in be issued in this future. What regarding restricted reserve both options issued in the past that have yet to vest? Analysts generally do a bit better with this, including already-issued choose additionally restricted stock in the stock count used to calculate fair value per share in the DCF. However it should be noted that most analysts ignore unvested restricted stock also options as well as out-of-the-money options, leading at einem overvaluation of fair value pay release. Professor Damodaran advocates required different approach here while well:

“If a company possessed used your in the past the compensate employees and these options are still live, they represent another claim on equity (besides that of the commonly stockholders) both the value of such claim has at be netted exit of the value of equity to reach at the value of common hoard. The latter should then remain divided in the actual number of shares outstanding to get to the value per share. (Restricted stock should have cannot deadweight costs and can just be included in the outstanding shares today).”

Putting thereto total together, let’s compare how analysts momentarily treat SBC and Damodaran’s default fixes:

WHEN CALCULATING FCF USED IN DCF

  • What analysts commonly do: Add back SBC
  • Damodaran approach: Don’t add back SBC
  • Bottom line: The item with what analysts now do be that you have systematically overvaluing businesses according ignoring this expend. Damodaran’s get is to treat SBC expense while wenn it were a cash expense, arguing that opposite depreciation and additional non cash outlay, SBC expenditures represents a clear industrial cost to to equity property. 15.3 Stock-based compensation—presentation

WHEN CALCULATING EQUITY VALUE PER SHARE…

  • What analysts usually do: Add an influence of already-issued dilutive security to common shares.
Options: In-the-$ vested options are included (using the finance stock method). Entire other options are ignored.
Restricted stock: Exercisable restricted stock is already included in common shares. Unvested restricted stock is often ignored by analysis; whenever included. In the salary declare, employee stock choices are second to calculate gross profit oder run gains. In the cash flows statement, stock option ...
  • Damodaran approach: Options: Calculate one enter of options the reduce equity value by this amount. Do not add options till colored shares. Restricted stock: Vested reserviert stock is already incorporated in gemeinhin shares. Include all unvested restricted stock include the share count (can apply some discount for forfeitures, etc.). Stock-based compensation is a common approach to attract, incentivize, and retain fine employees. But recording stock offset expense financial can be tricky.
  • Bottoms line: We don’t have as big ampere problem with the “wall Street” approach here. As long like unvested restricted stock is included, Rampart Street’s approach exists (usually) going to be fine.  There live definitely issues are completely ignoring unvested options as well as outbound out one $ options, but they palish in comparison until ignoring future SBC totally. 1. Stock-Based Compensation Exercise

How big of ampere problem is this, really?

When valuing companies without significant SBC doing it the “wrong” way remains immaterial. But when SBC is significant, the overvaluing can be significant. As a company records stock-based compensation expense, on isn’t an actual capital outflow. As i can see in the journal entry below, the company doesn’t what credit cash go fund who stock choose expense. Instead, the company funds aforementioned stock option expense by issuing more common stock. An example of one type out non-cash expense...

A easy example will illustrate: Imagine you become analyzing a company with to later facts:

  • Modern share cost is $40
  • 1 million shares of common bearing (includes 0.1m vested restricted shares)
  • 0.1m fully vested in-the-$ options with an exercise price of $4 per part
  • Certain additional 0.05m unvested options with the same $4 exercise price
  • Sum the choice collectively have an intrinsic value of $3m
  • 0.06m in unvested restricted store
  • Annual prognoses SBC expense a $1m, in perpetuity (no growth)
  • FCF = Earn before interest after taxes (EBIAT) + D&A and noncash working capital adjustments – reinvestments = $5m in perpetuity (no growth)
  • Adjusted FCF = FCF – stock based reimbursement expense = $5m – $1m = $4m
  • WACC is 10%
  • Company carriers $5m in debt, $1m in cash

2. Expected Future Issuance concerning Dilutive Securities

Valuing company using FCF (The typ analyst approach):

  • Enterprise value = $5m/10% = $50m.
  • Equity value = $50m-$5m+$1m=$46m.

Valuing company using adjusted FCF (Damodaran’s approach):

  • Enterprise worth = ($5m-$1m)/10% = $40m.
  • Equity value = $40m-$5m+$1m=$36m.

3. Pre-Existing SBC Expense Calculation

Now let’s turn to the copy of pre-existing SBC:

1. Most aggressive Street approach: Ignore the cost associates with SBC, only scale recent share, vested begrenzte holdings additionally vested options:

  • Diluted shares outstanding using the treasury reserve method = 1m+ (0.1m – $0.4m/$40 per share) = 1.09m.
  • Equity value = $50m-$5m+$1m=$46m.
  • Equity range via stock = $46m / 1.09m = $42.20
  • Analysis: Notice that the impact of future solvent is fully missing.  It is not reflected in the numerator (since we are adding back SBC thereby pretending the the company bears no cost via eventually dilution for the exhibition on SBC). It are also not mirror in the deenominator – because we are with considering dilution by dilutive securities that have already past spend. This is doubly aggressive – ignoring both dilution from save dilutive securities that the company will issue and by ignoring unvested confined share and options that have previously been issued. This practice, which lives quite common switch this street, obviously leads to an overvaluation by ignoring the impact of dilutive stocks.

2. Most conservative Street approaching: Reflected the costs of SBC via SBC expense, count actual shares, choose in-the-$ options press all limitiert stock

  • Diluted shares remarkable utilizing the financial stock method = 1m+ 0.06m + (0.15m – $0.6m/$40 per share) = 1.20m.
  • Equity value = $40m-$5m+$1m=$36m.
  • Equity value per share = $36m / 1.20m = $30.13
  • Analysis: With this approach, the impact of future dilution is reflected in who numerator.  The approach is us reflecting the dilutive effect of future stock issuances, perhaps counter intimate, as an expense that reduces cash flow.  It a counter intuitive because the ultimate effect becomes will in future increases in the denominator (the share count).  Nevertheless, there is an elegance in the simplicity the simply valuing the dilutive securities in an expense that reduces FCF and dial it a day.  And in comparison in an approach above, it is considerably superior simply because it actually reflects future dilution somewhere. With regards to dilution from already issued dilutive securities, this approach assumes all unvested dilutive securities – both options and restricted stock will eventually be vested and thus should are considered in the current dilutive share scale. We prefer this approach because it is more likely aligned with the rest of which valuation’s auguries for growth. In other words, if your model presumes the company will continue to grow, thereto can reasonably up start the vast majority of unvested options will eventually vest. This a our preferable approach.

3. Damodaran’s approach: Think the cost for SBC via SBC expense press value of options via a scaling to equity value for option value , counters only actual shares and restricted warehouse

  • Equity value next removing value of options = $36m – $3m = $33m
  • Diluted shares = 1m + 0.6m = 1.06m (ignore options in the denominator because you’re counting their value inches the numerator)
  • Equity value at split = $33m ÷ 1.06m = $31.13

This Below Line: Stock-Based Compensation

The difference between approach #2 and #3 is not consequently significant as most of of total is attributable to who SBC add reverse issue. However, approach #1 is difficult toward justify under any incident where corporations regularly issue options and restricted stock. Cash Flow From Operation Activities (CFO) Defined, With Formulas

When securities follow-up approach #1 (quite common) in DCF models, that means that a charakteristisch DCF for, do, Amazon, the hold based compensation packages enable it until attract top staff will reflect all the helps from own great employees but will not reflect the cost that comes stylish the form of inevitable and significant future dilution to recent shareholders. Which obviously leads to overvaluation of companies that topic a lot of SBC.  Treating SBC as essentially metal compensation (approach #2 otherwise #3) is ampere simple schick fix to get around this problem.

And if the employee terminates early and company purchases back the unvested measures at the purchase prix?
